I'm not entirely sure what you're asking -- transfiguring bad songs, but not counting bands who made good covers of crap songs -- but the classic example is that Leonard Cohen's "Hallelujah" is a dreadful song and, whatever you think of them, the Cale and Buckley versions are pretty indisputably better.
Some songs have untapped potential -- someone here made a post of the Cramps' version of "The Crusher" compared with the original, and the Cramps' blows it out of the water -- but I wouldn't really call them *bad* songs.
